How Angel Investors Evaluate a Startup

Due diligence is the process an investor goes through to verify and understand a business before committing capital. For angel investors, this process is usually far less formal than the due diligence conducted by venture capital funds or institutional investors, but it still follows a recognisable pattern. Understanding what angels typically look for can help both new investors structure their evaluation and founders prepare for the conversation.

01

The founding team

At the earliest stages, a business is often little more than an idea, a prototype and a small team. Because there is usually limited financial history to analyse, angel investors place heavy weight on the people behind the business. Common questions include whether the founders have relevant experience or domain knowledge, how they have responded to setbacks in the past, whether they can clearly articulate their plan and its weaknesses, and whether the team has the right mix of skills to execute, such as technical ability alongside commercial or sales capability.

02

The market and the problem being solved

Investors typically want to understand who the customer is, what problem the business solves for them, and why existing alternatives are inadequate. A founder who can describe their market with specific detail, rather than broad generalisations, is usually in a stronger position. Angels often probe whether the market is large enough to support meaningful growth, and whether the business has a realistic path to reaching that market, rather than relying on untested assumptions about customer behaviour.

03

The business model and unit economics

Even at an early stage, angel investors generally want some understanding of how the business intends to make money and what it costs to acquire and serve a customer. Key areas of focus include:

  • How revenue is generated and whether pricing has been tested with real customers
  • What it costs to acquire a new customer and how that compares to the value that customer is expected to generate over time
  • What the cost structure looks like as the business scales, and whether margins are likely to improve or worsen with growth
  • How much capital the business needs to reach its next meaningful milestone, and what that milestone is

Few early stage businesses have fully proven unit economics, but investors look for evidence that the founders understand these dynamics and have a credible plan to test and improve them.

04

Traction and evidence

Traction can take many forms depending on the stage of the business: early customers, pilot projects, letters of intent, user growth, or revenue. Angels generally treat traction as evidence that reduces uncertainty about whether the product or service actually meets a real need. The absence of traction is not necessarily disqualifying at the very earliest stages, but founders should be ready to explain what evidence does exist and what their plan is to generate more of it.

06

Terms of the investment

Finally, due diligence includes agreeing the terms of the deal itself: the valuation, the type of instrument being used such as equity or a convertible instrument, any investor rights such as information rights or pro rata rights in future rounds, and how decisions will be made going forward. Founders should expect these discussions and understand the basic mechanics of whichever instrument is proposed, since the structure of the deal can matter as much as the amount invested.

07

What founders can do to prepare

Founders approaching angel investors can make the process smoother by preparing a clear, honest summary of their business, being ready to discuss weaknesses as openly as strengths, having basic financial and legal documentation organised in advance, and being realistic about valuation expectations given the stage and evidence available. A due diligence process that goes smoothly is often itself a signal to the investor about how the founder operates under scrutiny.
